I think Otto was trying to suggest copying your iTunes Music directory to an
external drive.

Apple does a real bad job for backups and they assume the only backup device
in the world is a CD/DVD drive. Very unfortunate. I would love if they
developed a backup option that allowed you to create the backup to a hard
drive as if it's a tape drive but alas that's not likely to happen.

Otto is correct however that backups are very important so at the very least
you should try and keep your \MyMusic directory and the iTunes Library.itl
files backed up to a separate drive.

Selecting restore from iTunes will simply erase your iPod/Touch/Nano and I
believe it gives the option to format and then it will re-install it's own
software and the your music files and it will leave iTunes untouched except
to read from the library and sync those music files to your device.
